Snell, Executive Director Alaska Energy Authority 480 West Tudor Anchorage, Alaska 99503-6690 Subject: Upper Chilkoot Hydroelectric Project Dear Riley: To respond to your letter request of February 10 and the January 11 letter request of Mr. Corry Hildenbrand, President of Haines Light & Power Co., Inc. seeking financing information regarding the subject Project, it was necessary for us to obtain background data on Haines Light & Power. It was suggested that Mr. William Corbus, the President of Alaska Energy and Resources Co., would be a good source of such data and he was most helpful. We also discussed with Ken Vassar of Wohlforth, Argetsinger, Johnson & Brecht, the tax status of any probable borrowing. Assuming that the so-called "two-county”" rule is not violated, it should be possible to structure a revenue bond financing through the Authority on a tax-exempt basis. This would be so even if Alaska Energy or another of its wholly-owned subsidiaries, Alaska Electric Light & Power, were to be guarantors of the debt or of the possible take-or-pay power purchase agreement obligation of Haines Light & Power. We believe this issue can be rated on the basis of an Alaska Electric Light & Power corporate guarantee with a "hell-or-high-water" provision and the take-or-pay obligation in place from day one rather than from the date of project acceptance or completion. We note, however, that Alaska Electric Light & Power does not appear to presently be rated by Moody's or Standard & Poor's. As to the specific information requested by Mr. Hildenbrand, we estimate that the interest rate for a non-rated tax-exempt issue would approximate 6.50 to 6.75% today for a long-term offering of 30 years or so. A non-rated taxable offering would be 250 to 300 basis points above a comparable U.S. Treasury issue. The 30-year Treasury was in the range of 6.70% today, meaning a taxable rate might be as high as 9.70%. Of course, if credit enhancement could be obtained or if the guarantor of the debt were investment grade, these indicated rates would be reduced. PaineWebber Required reserves would include, at a minimum, a debt service reserve equal to maximum annual debt service or such lesser amount permitted by IRS regulations if tax-exempt bonds are sold. As a new project, it should not be necessary to fund up- front a replacement reserve or extraordinary maintenance reserve, but such funds could be built up over time in accordance with a predetermined formula or from a small coverage ratio of debt service, say 1.1 or 1.05:1. If the owner of the Project were an operating utility, a rate stabilization fund might be established to smooth out the need for rate increases, but this is not usually funded from bond proceeds. In the typical project financing, because there is no revenue stream until completion, it is customary to fund an operating reserve or to capitalize maintenance and operation costs for a period of three to six months depending upon the revenue collection process or power payment procedure. Although not thought of strictly as a reserve, the amount of capitalized interest funded falls into this category. Again, because no revenues flow until Project completion, unless the take-or-pay power purchase contract has a “hell-or-high-water" provision requiring payments to commence on a date certain regardless of power availability, prudence dictates capitalizing interest for the period of construction plus six to twelve months longer to allow for delays. In the present instance, where construction during winter is not possible or is prohibitive in cost, a modest delay in the date of physical completion could result in five months or so of down time if it occurred at the wrong time of year. An analysis of the cost of capitalizing interest vs. the cost of a “hell-or- high-water" power purchase contract is indicated. Financing costs are in part a function of the debt structure, the credit of the offering and its tax status. Underwriting spreads are generally less for variable or short-term debt than for fixed rate long-term debt, are higher for non-rated issues than for insured or investment grade transactions and will be higher for municipal taxable offerings than for tax-exempt ones because of the more limited market and resulting greater selling expense involved. The latter would be especially true for a taxable issue of only $16 million with its limited liquidity. Other costs such as bond counsel fees, preparation and printing of the official statement, financial advisor fees, Trustee expenses, rating agency fees and closing costs will vary in a narrower range. For planning purposes, we estimate financing costs would approximate $325,000 for a $16 million issue, exclusive of any debt service insurance premium, or about 2% of the issue size. Another “cost" in sizing a tax-exempt issue is the use an original issue discount (OID). By offering bonds to initial investors at less than par, a reduction in yield can often be obtained because the appreciation to par at maturity is treated as tax-exempt rather than subject to capital gain as would be the case for a similar bond purchased in the secondary market. This produces a lower cost of funds to the issuer but requires that a larger principal value of bonds be sold to net the same amount that a par reoffering would. With a presently approved cap of $16 million for the Project, the use of an OID may be moot as shown below on a gross funding basis: Estimated construction cost $13,500,000 Costs of issuance 325,000 Capitalized interest (2 years @ 6.75%) 2,373,000 Debt service reserve (max. annual D/S) 1,382,000 $12,580,000 PaineWebber Investment income during the course of construction will help reduce the issue size, perhaps by $600,000 or so under current market conditions. | hope the above data is helpful for planning purposes but please recognize that it is preliminary and based upon a non-rated tax-exempt issue in today's market environment. As the financing plan for the Project evolves and more is known about the credit status of the obligated parties and the structure of the debt, we can refine these cost figures, hopefully downward. The site for the proposed project is Upper Chilkoot Lake. As the process for obtaining a FERC license requires extensive preapplication assistance, this review is informational in nature. The purpose of this review is for the reviewers to provide you with information about the resource values of the project site, the potential for the project to cause environmental impacts, and to help identify if further studies are necessary. The information provided during this review should assist you in developing the FERC application. A consistency review per the Alaska Coastal Management Program will occur when all permit applications and public notices required for the project are received. When FERC officially accepts the hydroelectric application, a public notice will b issued by that agency. As you know, the second consultation stage and informational review will occur before the State’s consistency review commences. The purpose of the second consultation review will be for reviewers to comment on how their concerns were addressed and to identify permits. The enclosed project information sheet includes a State ID #AK9410-02JJ. Please refer to this number in any future correspondence regarding this review. Appropriate materials have been distributed to participants for their review and comments. Review milestones are also indicated on the enclosed project information sheet. (HLP) proposes to construct and operate the Upper Chilkoot Hydroelectric Project, assigned FERC Project No. 11319 in its preliminary permit. The project will have an installed capacity of 24,000,000 kWh and will be located on an unnamed lake in the Chilkoot Lake drainage system near the town of Haines in Alaska. The lake is locally known as Upper Chilkoot Lake. HLP herein provides notice that two joint meetings with resource agencies, tribes, and the public will be held on Tuesday, November 1, 1994 in both Juneau and Haines, Alaska. The Juneau meeting will be held between 9:00am and 12:00pm in the State Office Building, 10 Floor, Administration Commissioners Office. The Haines meeting will be held at 7:00pm in the City Council Chambers in the City Hall at the intersection of Third St. and Haines Highway. The purpose of these meetings is to present the proposed project and discuss current and prospective resource needs and management objectives for the project area. Resource agencies and tribes are to provide recommendations regarding studies that will be needed to support HLP’s application for license. These joint meetings are required by the Federal Energy Regulatory Commission (FERC) regulations governing the licensing process. A copy of the proposed agenda is attached. HLP will prepare an Applicant-prepared Environmental Assessment (EA) under the National Environmental Policy Act (NEPA) in coordination with the FERC and any other agencies wishing to be a cooperating agency. The EA will be presented in HLP’s Application for License. A second series of meetings will be held in 1995 to address the EA. On September 30, 1994, HLP started its formal first-stage consultation by providing its First Stage Initial Consultation Package (ICP) to the attached list of parties, soliciting agency comments on resource values and the relationships between those values and the proposed project. Copies of the ICP are also available for public review at the Haines Public Library, and the Downtown Juneau Public Library. The ICP contains basic information about HLP’s proposed project. HLP proposes to use the power generated by the Project to serve its customers.
